In the 1970s, after the global economy was shaken by the oil crisis and the collapse of the gold standard, the United States made a very important strategic deal with Saudi Arabia. This deal is often called the “petrodollar system.” Earlier, the US dollar was linked to gold under the Bretton Woods system. But in 1971, the US ended this system, and the dollar was no longer backed by gold. This created a problem — the US needed a new way to keep global demand for the dollar strong. Around 1974, the US and Saudi Arabia reached an agreement. Saudi Arabia, being the world’s largest oil exporter at the time, agreed to sell oil only in US dollars. In return, the US provided military protection, weapons, and security guarantees to Saudi Arabia. Over time, other oil-producing countries also started selling oil in dollars. This had a huge global impact. Since every country needs oil, they now also needed US dollars to buy that oil. This automatically increased global demand for the dollar and strengthened its position as the world’s main reserve currency. Another important part of the system was that Saudi Arabia and other oil exporters would invest their surplus oil earnings back into the US, especially in US government bonds. This helped the US finance its deficits and maintain economic stability. This system gave the US a major economic advantage and is one of the key reasons why the dollar remains dominant in global trade even today.
